I have some items sold that are for pick up only. The next step eBay is telling me to do is to generate shipping label. How do I by pass this step or do I select it and do something once in there.

You are not REQUIRED to generate a shipping label, nothing bad will happen if you don't. Just ignore that step.

Ok, that's fine. My next question though is that after I usually print shipping label, when I'm in PayPal I then print a packing slip. I would like to give the person picking item up a packing slip. I was planning on printing out two and having them sign one that the item has been picked up for my records. Thanks.

All you need to do is log on to your paypal account, click "details" of your transaction, and click the "print packing slip" link - no need to print a shipping label first.

do it from your ebay summary then you dint even have to go into paypal

Hi Dr - Where in eBay summary? I couldn't find a packing slip link anywhere on the Sold Items list, only a Shipping Label link.
